You pay the same EMI every month, yet the bank says you've barely dented the loan after three years. Nobody cheated you — that's amortization working exactly as designed. Understanding it is the single highest-value piece of financial literacy for anyone with a loan, because every smart borrowing decision flows from it.
How amortization actually works
Each month, interest is charged on your outstanding balance — balance × monthly rate. Your fixed EMI first pays that interest; whatever remains reduces principal. Early on, the balance is large, so interest devours most of the EMI. On a ₹40 lakh home loan at 9% over 20 years (EMI ₹35,989), the first month's split is ₹30,000 interest to just ₹5,989 principal. As the balance shrinks, the split shifts — but slowly: the 50/50 crossover doesn't arrive until around year 11. That's why year-three payoff statements sting.
Reading an amortization schedule
The schedule is a month-by-month table of four numbers: EMI, interest portion, principal portion, and remaining balance. Three things to look for: the crossover month where principal overtakes interest (a genuine psychological milestone); the cumulative interest line, which tells you the true cost of the loan so far; and the balance curve, which falls slowly at first and steeply at the end — the mirror image of an investment's compounding curve, and for the same mathematical reason.
Why early prepayments punch so hard
Every rupee of prepayment goes entirely to principal — and principal removed in year 2 stops generating interest for the remaining 18 years. On that ₹40 lakh loan, a single ₹2 lakh prepayment in year 2 saves roughly ₹5.2 lakh of interest and shortens the loan by about 20 months. The identical prepayment in year 15 saves barely ₹80,000. Same money, seven times the effect — timing is everything, and the schedule shows you exactly why: you're canceling future interest, and early principal has the most future ahead of it.

The same mechanics drive business borrowing, with one addition: only the interest portion of loan payments is a deductible expense; the principal portion is repayment of capital, not a cost. Founders who budget "the EMI" as an expense overstate costs early (when interest dominates) and understate them late. The schedule also matters for exit and refinancing decisions — knowing your exact payoff balance at month 30 versus month 60 changes how you time a sale, a refinance, or a top-up loan.
Traps the schedule exposes
Tenure extensions: lenders responding to rate hikes by silently extending your tenure instead of raising the EMI — the schedule reveals years added to your loan. Flat-rate loans:a "10% flat" personal loan charges interest on the original principal forever, equivalent to ~17.5% on a reducing balance; an amortization view makes the difference undeniable. The refinance illusion:refinancing an old loan into a fresh 20-year term restarts the interest-heavy years from zero — compare cumulative interest across both schedules, not just the shiny new rate.
